What you will learn

Your objective. By the end of this lesson, you will be able to explain inside T2: CLM central liquidity management and the main cash account (MCA). Central Liquidity Management, known as CLM, is the component of T2 that manages central bank money for each participant.

Why it matters. This matters because the rail decides how fast the money moves, what it costs, when it settles and what can go wrong. Choosing the wrong rail is a product and an operations failure.

Chapter objective: Learner explains TARGET Services, distinguishes T2, T2S and TIPS, and describes the MCA, ESMIG access, and multi currency operation after TARGET2 closed on 20 March 2023. Learner uses real amounts, banks and message names to show how the services work in practice.

Key terms

Direct participant: A bank or institution that holds an account in a payment system and sends and receives payments directly.

Liquidity transfer: A movement of funds between accounts held by the same participant to manage liquidity, for example from a main cash account to a dedicated cash account.

Liquidity: Cash or assets that a bank can use immediately to meet payment obligations. Banks manage liquidity by forecasting inflows and outflows, funding nostro and settlement accounts, and using central bank...

Exercise

Decide which settlement model fits the scenario in this lesson and explain why.

Use the settlement models, the liquidity trade-off and the finality rules in this lesson.

  1. What to do. Name the model, state when settlement becomes final, and explain what happens if the sending bank does not have enough liquidity.

Correct result. Real time gross settlement settles each payment individually in central bank money with immediate finality, but it needs liquidity for every payment. Deferred net settlement nets payments and settles the net position, which needs less liquidity but leaves settlement risk until the net settles.

Why. Settlement is where money actually moves. The model decides the risk, the liquidity need, and when the payment is truly final.

Takeaway and next step

What to remember

For example, a bank can set a floor of EUR 5 million on its RTGS account, so that CLM moves EUR 10 million from the MCA whenever the RTGS balance falls below the floor.

Central Liquidity Management, known as CLM, is the component of T2 that manages central bank money for each participant. Every direct participant in T2 holds a Main Cash Account, known as an MCA, at its national central bank, and that account is the centre of its euro liquidity. A bank such as ABN AMRO, BIC ABNANL2AXXX, holds its MCA with De Nederlandsche Bank, and all of its euro liquidity for TARGET services starts there. The MCA is not a payment account for customers. It is the account from which liquidity is distributed and to which liquidity returns. The Main Cash Account settles a specific set of operations, and those operations are mostly with the central bank itself. It settles monetary policy operations, such as a EUR 100 million refinancing operation with the national central bank, cash withdrawals and deposits, and fees charged by the central bank. It also settles liquidity transfers to and from the Dedicated Cash Accounts. A bank that needs EUR 25 million in its RTGS account sends a camt.050 liquidity credit transfer from its MCA to its RTGS Dedicated Cash Account, and the funds move at once, in central bank money, with no commercial payment involved. The Main Cash Account cannot settle a commercial customer payment or an interbank payment to another bank. A EUR 3 million payment from a corporate customer of Credit Agricole, BIC AGRIFRPPXXX, to a supplier at ING in Amsterdam cannot settle on the MCA. It must settle on the RTGS Dedicated Cash Account, after liquidity has been moved there from the MCA. This rule surprises new joiners, because under TARGET2 the single payment module account settled everything. Under T2, the MCA is the reservoir and the Dedicated Cash Accounts are the pipes that carry payments to other banks. Liquidity management in CLM uses tools that TARGET2 did not offer in the same form. A bank can set a floor and a ceiling on its RTGS Dedicated Cash Account, so that funds sweep automatically between the MCA and the RTGS account when the balance crosses a limit. For example, a bank can set a floor of EUR 5 million on its RTGS account, so that CLM moves EUR 10 million from the MCA whenever the RTGS balance falls below the floor. A bank can also reserve liquidity for urgent payments and set up standing liquidity transfer orders that run at a fixed time each morning, before the payment day starts. The MCA also carries the credit line that a national central bank grants to a bank. Intraday credit, which lets a bank settle payments before its incoming funds arrive, is linked to the MCA, not to the RTGS account. A bank that expects EUR 40 million of incoming payments in the afternoon can draw intraday credit in the morning, pay a EUR 15 million obligation at 10 in the morning, and repay the credit when the incoming funds arrive. The credit is secured by collateral held at the central bank, and the MCA is where the central bank sees the full liquidity position, including the credit line, the balance and the reservations. Worked example with numbers: a bank holds EUR 100 million on its Main Cash Account at the start of the day, and its treasurer sets a floor of EUR 20 million on the RTGS DCA and a ceiling of EUR 60 million. During the morning the bank receives EUR 40 million of incoming payments, so the RTGS DCA rises above its ceiling, and the system sweeps EUR 20 million back to the MCA automatically. In the afternoon the bank sends EUR 50 million of large payments, so the RTGS DCA falls below its floor, and the system sweeps EUR 30 million from the MCA to the RTGS DCA. The treasurer never touches a button, because the floor and ceiling rules move the funds, and the bank settles every payment on time. Failure and recovery: CLM fails when the credit line is not set up, because intraday credit is linked to the MCA, not to the RTGS account. A bank that expects EUR 40 million of incoming payments in the afternoon but needs to send EUR 30 million in the morning must draw on its intraday credit line, and if that line is not in place, the morning payments queue until the afternoon funds arrive. The recovery is a call to the national central bank to set up the credit line, but that takes time, and the payments that queued in the morning may miss their cut off. A bank must therefore confirm its credit line before the operating day starts, not after its payments have queued. For a business analyst, product owner or subject matter expert, the CLM requirement must state that the MCA settles central bank operations only, and that commercial payments settle on the RTGS DCA, because confusing the two accounts is the most common design error in T2. The requirement must name the camt.050 liquidity transfer as the message that moves funds between the MCA and the RTGS DCA, and must state the floor and ceiling rules that automate those moves. The test pack must include a day when the RTGS DCA runs dry and the sweep must fire, because a sweep that has never been tested will not fire when it is needed.
